Sebastopol Hardware has a battery recycling container in their garden department (just inside the south door, on the left), which they too pay for. They also have an expired medications container in front of their building. Go Local!

I spoke with one of the owners of Sebastopol Hardware the other day. Yes, they handle battery disposal/recycling -- send them to a company in Wisconsin who dismantles them, but Seb Hardware pay $1 / lb. to do so. Most of the batteries come from other retailers, i.e. Radio Shack, etc. So, either buy your batteries from the retailers who go to the trouble of conscientiously disposing of them, or encourage the stores where you buy them to recycle their own batteries.
